Thanks for replying. I removed the [proxy-only] flags for cache_peer.
Now when I try to start squid, I get this error,

(0)root at myhost:~ => /usr/local/squid/bin/squid -z
2000/02/15 08:50:42| Creating Swap Directories
FATAL: Failed to make swap directory /var/squid/cache/00: (13) Permission denied

I looked at the directory permissions they are set to rwxr-xr-x and owned by
root:root.
